The Disposition Effect: Why We Hold Losers and Sell Winners

The Trade That Feels Right but Costs You Everything

You bought two ETFs six months ago. One is up 20%. The other is down 15%. You need to sell one to raise cash. Which do you sell?

If you're like most investors, you sell the winner. You "lock in the gain." The loser? You hold it. "It'll come back. I just need to be patient."

This instinct feels so natural, so reasonable, that most investors don't realize they're committing one of the most well-documented and costly behavioral errors in finance: the disposition effect.

The Research: Shefrin and Statman's Discovery

In 1985, economists Hersh Shefrin and Meir Statman published "The Disposition to Sell Winners Too Early and Ride Losers Too Long" — the seminal paper identifying this bias. Their research, and the decades of studies that followed, revealed a remarkably consistent pattern:

  • Investors are 50% more likely to sell a winning position than a losing one.
  • The average holding period for losing positions is significantly longer than for winning positions.
  • This pattern persists across all investor types — retail traders, institutional investors, and even professional fund managers (though professionals exhibit it to a lesser degree).

The effect has been replicated across dozens of studies, in markets from the United States to Finland to China. It is one of the most robust findings in behavioral finance.

The Psychology: Why We Do It

The disposition effect is driven by several interlocking psychological mechanisms:

Loss Aversion and Mental Accounting

Each investment position creates a "mental account" with a reference point — the purchase price. A position above the purchase price is in the "gain" domain. A position below it is in the "loss" domain. Loss aversion makes closing a mental account at a loss roughly twice as painful as closing one at a gain is pleasurable.

Kahneman and Tversky's prospect theory explains why the disposition effect is so powerful. In the gain domain, people are risk-averse — they prefer a certain gain to a gamble with a higher expected value. In the loss domain, people are risk-seeking — they prefer the gamble (holding a losing position) to the certain loss (selling).

This means investors are predisposed to act conservatively with gains (sell too early) and aggressively with losses (hold too long) — exactly the opposite of what rational portfolio management requires.

The Cost: How the Disposition Effect Erodes Returns

The mechanism is straightforward: momentum. Scenario 1: Selling a Winner Before the Signal Says To

Your tactical strategy holds an equity ETF that has gained 30% over six months. The momentum signal remains strongly positive — the strategy says to hold. But the disposition effect whispers: "Lock in the gain. Take the profit. What if it reverses?"

If you override the signal and sell, you might feel the immediate pleasure of "locking in" the gain. But you've just exited a position that the strategy's quantitative analysis says still has positive momentum. Historically, such positions have continued to outperform over the following months. You've traded a data-driven signal for an emotional impulse.

Scenario 2: Holding a Loser After the Signal Says to Exit

Your strategy holds a position that has declined 15%. The momentum signal has turned negative — the strategy says to exit and move to a defensive asset. But the disposition effect protests: "If I sell now, I lock in the loss. It'll come back. I just need to give it more time."

This is the more dangerous scenario. The strategy has detected deteriorating momentum — a quantitative signal that the decline is likely to continue. Holding the position doesn't just fail to "recover" your loss. It often deepens it, as the same momentum that drove the initial decline continues to push prices lower.

Process-level thinking asks: "Am I following my system? Is my portfolio allocated according to the current signals?" This framing sidesteps the biases entirely. There is no emotional charge in "following the process." Studies of successful long-term investors — those who consistently outperform — reveal a common trait: they exhibit less disposition effect than average investors. They are more willing to sell losers and more willing to hold winners.

But they didn't achieve this through willpower or emotional discipline. They achieved it by adopting systematic processes that make the disposition effect irrelevant. They follow models, algorithms, or rigid rules that dictate when to buy and sell — without reference to the purchase price or the gain/loss status of the position.
